How does a liquidity pool actually work?

At its core, a liquidity pool:

Holds two (or more) assets

Uses a pricing formula

Allows swaps against the pool

You don’t trade with another user, you trade against a pool.

The pool adjusts price based on depth and trade size.

• Asset A enters the pool
• Asset B leaves the pool
• The price adjusts automatically

The adjustment depends on:
• pool depth
• algorithm used
• trade size

Deep pools absorb trades smoothly. Shallow pools experience slippage and instability.
