Today, I would like to give back to the banking sector by offering my interpretation of Section 16(1)(o) of the Income Tax Act for free. This issue is topical at the moment because of rulings by ZIMRA that any expenditure by a tax payer in the production of interest income from banks and other deposit taking institutions listed in the section are not tax deductible. I submit that ZIMRA is correct. Here are my reasons:
1. Section 16(1)(o) does not apply to all interest income generated by a tax payer from all sources. It only applies to interest income generated from “any bank, discount house, or finance house registered or required to be registered in terms of the Banking Act…….” or “any buildings society registered or required to be registered in terms of the building Societies Act……”.
2. The Act does not define a Bank. Therefore, the ordinary meaning of the word must apply. Ordinarily, a bank is “a financial establishment that uses money deposited by customers for investment, pays it out when required, makes loans at interest, and exchanges currency.” This meaning is further reinforced by the fact that all the institutions listed under Section 16(1)(o) are deposit taking institutions that can apply the deposits through lending. Any argument that “any bank” does not mean what we ordinarily know as a bank is not sound.
3. The effect of Section 16(1)(o) is:
3.1 to discourage a tax payer who is not a bank from lending to a bank, by disqualifying from being tax deductible, any expenditures incurred in the production of interest from a bank or other deposit taking institutions listed in the Section.
3.2 to discourage banks or other deposit taking institutions listed in the section, from lending to each other by disqualifying from being tax deductible any expenditures incurred in the production of interest income earned from banks or other deposit taking institutions.
Whether the effect of Section 16(1)(o) is what was intended by the legislature and if so, whether the intentions are good or beneficial is neither here nor there.
Faced with a ZIMRA audit, what a tax payer who earns interest income must do is to separate their interest income by source. The expenses incurred in generating Interest income from banks or other deposit taking institutions listed in the Section must not be deducted in the tax computation. You can only deduct the expenses incurred in the generation of interest income from other sources that are not banks or other deposit taking institutions.
Akuruma nzeve ndewako. If you violated this provision, rather than fight, negotiate for waiver or reduction of penalty and seek terms of payment.
