Some thoughts on Lululemon $LULU:
Q2 was a disaster to say the least, and it comes at the worst possible moment. The interim leadership, Meghan and André, seem completely exhausted and out of it. Meanwhile a new CEO arrives this week, and there's no clear read on where any of this is heading.
The core category breaking down is the part that concerns me most. Women's leggings had been gradually holding up, but this quarter it collapsed 20%, and management admitted the decline ran greater than expected. Their solution? Chase into whatever is working, which feels like throwing darts at a board and seeing what sticks. That begs a deeper question. How much innovation can really fix leggings versus the category just being out of style? Meanwhile, management didn't cite a single competitor once.
China was unfortunate timing. A major PR failure landing right when the region was already softening. There's no way to know whether sentiment sours further from here. Management didn't point to the economy, even though plenty of other companies are citing tough macro conditions in China. They see it as fixable and expect performance to hold roughly steady from the Q2 print. What happens if conditions deteriorate? Nothing suggests things are picking up across the country. I also found it interesting that they cited Tmall not running its 618 event as a headwind, then pointed to Tmall activations later in the year as an opportunity ahead.
On guidance, they said Q3 has started slow and gave no reason to think it won't get worse. Similar to the situation in China, what if Q2 was just the start of the core brand falling apart? It very well could be. And now a new CEO needs time to evaluate everything and lay out a coherent strategy. My view is there's a solid chance the next few quarters go poorly, especially if fall and winter don't land. That points to a rough four quarters ahead, with easier comparisons arriving in the back half of next year.
At 12x forward earnings, it's cheap, but a few other names in retail aren't facing the same laundry list of problems. What the market is pricing here is a company that never grows again. Everything I laid out above is known, and the price reflects it. That doesn't mean the stock stops falling. Sentiment and the next few prints drive the price in the short run, and both look bad from here. So I do think there is a strong likelihood this goes lower.
That said, it changes what has to go right. Lululemon doesn't need to return to hyper growth for this to work. It just needs to grow again. I believe the brand is more resilient than people give it credit for. More importantly, the market is forward looking, so if a rebound were to happen, it would likely arrive before the first solid print. While I don't expect solid results for a while, and there's no major catalyst in sight, I do think we're closer to the knife being on the ground than not.
