Client: Sir, my broker has shown capital gains in my statement. There must be some mistake.

Me: Why do you think it's a mistake?

Client: Because I never sold my mutual funds. I only switched from one mutual fund scheme to another.

Me: That's exactly why the capital gain has arisen.

Client: How is that even possible? I didn't receive any money in my bank account.

Me: Receiving money in your bank account is not necessary. When you switch from one mutual fund scheme to another, the old units are first redeemed, and then new units are allotted in the new scheme.

Client: So, a simple switch is considered a sale?

Me: Yes. Under the Income-tax Act, that redemption is treated as a transfer. If there's a profit on the redeemed units, it becomes taxable as capital gains.

Client: I thought tax would arise only when I finally withdrew my investment.

Me: That's one of the most common misconceptions among investors. A switch between mutual fund schemes itself is a taxable event, even if the money never reaches your bank account.

Client: I would've skipped reporting this in my ITR.

Me: And that's exactly why reviewing every mutual fund transaction before filing your ITR is so important. A simple switch can also create a tax liability.
