Calculate Free Cash Flow to the Firm (FCFF)
ICAN may provide operating profit, tax, depreciation, capital expenditure and working capital changes.
Formula:
FCFF = EBIT(1 โ Tax rate) + Depreciation โ Capital expenditure โ Increase in working capital
Example:
EBIT = โฆ100m
Tax = 30%
Depreciation = โฆ15m
Capital expenditure = โฆ25m
Increase in working capital = โฆ10m
FCFF:
= โฆ100m(1 โ 30%) + โฆ15m โ โฆ25m โ โฆ10m
= โฆ50m
Example:
A machine has:
โขCarrying amount = โฆ50 million
โขFair value less costs of disposal = โฆ42 million
โขValue in use = โฆ45 million
Required: Calculate the impairment loss.
Solution:
Recoverable amount = Higher of FVLCD and VIU
= Higher of โฆ42m and โฆ45m
= โฆ45m
Impairment loss:
โฆ50m โ โฆ45m = โฆ5 million
Exam trap: Do not use the lower amount. Recoverable amount is the higher of the two.
