On October 15, 2010, a sitting Federal Reserve Governor told his colleagues, in a closed FOMC conference call, that nobody in the room understood what they were doing.
Three weeks before QE2 launched. Six hundred billion dollars of additional Treasury purchases coming. The institutional consensus locked. And one governor said this:
"I find myself increasingly out of step with the views of the Committee. ... I think the problem is that none of us are all that comfortable with our level of understanding of the dynamics between changes in the balance sheet and resulting changes in economic performance."
The transcript wasn't released for five years. By then, QE2 was history, QE3 had come and gone, and the Fed's balance sheet was on its way past four trillion dollars.
That governor was Kevin Warsh.
This month he walked back into the Eccles Building as Chairman of the Federal Reserve.
Most coverage will be about the funds rate. Where it goes. When it gets there. What the dot plot says.
That's the headline. It's not the story.
The Chair of the Federal Reserve doesn't primarily set interest rates. The Chair sets the intellectual culture of the institution — which assumptions get rewarded, which questions get asked, which forecasting models get believed when they fail. The funds rate is one vote. The culture is every working group, every supervisory exam, every research priority feeding into the next decade of policy.
