What's the difference between a #ConvertibleNote and a #SAFE?
Convertible notes and Simple Agreements for Future Equity (SAFE) are both #financing tools used by #startups to raise capital WITHOUT setting an immediate valuation.
🔎 Nature of Instrument:
- Convertible notes are short-term debt instruments that convert into equity at a later date, typically during a subsequent financing round.
- SAFEs are equity warrants that give investors the right to buy shares in a future priced round. They are NOT a debt instrument.
💸 Interest:
- Convertible notes accrue interest over time. When the note converts, both the principal and the accrued interest typically convert into equity.
- SAFEs do not accrue interest since they are not a debt.
📅 Maturity Date:
- Convertible notes have a maturity date, which is the date by which the note should either be repaid or converted.
- SAFEs do not have a maturity date. They remain outstanding until a conversion event occurs.
🔁 Conversion Event:
- Convertible notes typically convert into equity during a future financing round (ex: Series A), an acquisition, or at maturity.
- SAFEs converts into equity during a future priced financing round, but since there's no maturity date, there's less pressure.
🔝 Valuation Cap:
- Both Convertible notes and SAFEs often come with valuation caps, which sets a maximum company valuation at which they will convert to equity.
🏷️Discounts:
- Both convertible notes and SAFEs can offer a discount rate to investors, meaning they can convert into equity at a rate lower than the next round's investors.
💭 Complexity & Cost:
- Convertible notes generally require more extensive documentation than a SAFE, potentially leading to higher legal costs.
- SAFEs are designed to be more straightforward and cost-effective, often requiring less negotiation and legal docs than convertible notes.
🌱 Origins:
- Convertible notes are well-established instruments used for many decades in various forms of financing.
- SAFEs were introduced by Y Combinator in 2013 as a simpler alternative to convertible notes.
Choosing between a convertible note or a SAFE depends on the preferences of the investors and founders. My angel investments have been SAFEs thus far.
