India's financial markets have achieved a significant milestone, with the total market capitalization of all BSE-listed companies surpassing $5 trillion. This achievement has pushed India's market cap to GDP ratio, also known as the Buffett Indicator, to 140.2. The Buffett Indicator is a vital metric used to gauge whether a market is overvalued or undervalued by comparing the total market cap of publicly traded companies to the nation's GDP.
To put this in perspective, let's compare this metric with two other high-GDP economies: the United States and China. As of May 2024, the US boasts a market cap to GDP ratio of 188.3%, reflecting a highly developed and mature stock market. In contrast, China's ratio stands at approximately 58%, indicating lower valuations and also that a significant portion of its economic output is not reflected in its stock market valuations.
One crucial factor influencing the Buffett Indicator is listing depth—the proportion of companies contributing to the overall GDP that are publicly listed. This depth can vary significantly between countries, making direct comparisons of the Buffett Indicator somewhat misleading.
In the United States, the service sector dominates GDP contributions (70%), followed by manufacturing (20%). China and India also have substantial service sectors (~50% each), but India has a larger informal economy and agricultural sector (21%), which tends to have lower public market penetration (listing depth). This skew in sectoral representation can potentially deflate India's market cap to GDP ratio.
Interestingly, the number of listed companies in the US, China, and India is roughly similar, around 5500. However, the revenue generated by the top companies tells a different story:
- United States: Top 10% companies generate $18.1 trillion in revenue, contributing approximately 75% to GDP.
- India: Top 10% companies generate $1.65 trillion in revenue, contributing approximately 44% to GDP.
- China: Top 10% companies generate $8 trillion in revenue, contributing approximately 45% to GDP.
These statistics suggest a higher listing depth in the US compared to China and India, making the Buffett Indicator a fair representation of the US market valuation. Conversely, markets like China appear undervalued due to insufficient listing depth. For instance, many large state-owned enterprises (SOEs) in China remain unlisted, masking the true economic output in market cap figures.
While the market cap-to-GDP ratio provides valuable insights, it is essential to consider factors like listing depth and sector composition when comparing economies. Thus, it would be premature to conclude that Indian markets are overvalued based on the current market cap to GDP ratio. The diverse and dynamic nature of India's economy, with its growing market participation, signifies a bright future for investors.
