One of the most dangerous questions you can forget to ask in a business deal is simple:

“How is everybody getting paid?”

In this episode of The Financial Godfather, we explore what happens when a middleman, broker, adviser, or intermediary has financial incentives that may not line up with yours.

This is where fiduciary responsibility becomes important. A fiduciary is generally expected to put the client’s interests ahead of their own. But not every person involved in a financial transaction operates under the same standard.

Economists call this the principal-agent problem. You are the principal. You hire an agent to help accomplish your goal.

The problem begins when the agent’s incentives reward behavior that benefits them more than it benefits you.

For example, if a broker is compensated every time you make a transaction, that compensation structure can create an incentive for more trading. Excessive trading designed primarily to generate commissions is known as churning.

That’s why sophisticated investors follow the money. Before signing the contract, ask:

Who gets paid? How much? When? And what behavior makes them more money?

Sometimes the biggest risk in the deal isn’t the investment. It’s the incentive structure surrounding it.
