The PEG Ratio: How Expensive Can Be Cheap 🔥
$NVDA's stock is up 211% over the last year.
How could I see a year ago that the stock was very cheap?
Through the forward PEG ratio.💡
That's why I added to my position, even though many said it was expensive. It was dirt cheap if you know the forward PEG ratio!
The PEG ratio was popularized by investing legend Peter Lynch, and it factors in growth.
Here's the formula:
👉 PEG = P/E Ratio / Earnings Growth Rate
P = price
E = earnings per share
G = growth in EPS compared to last year (in %)
So, how do you see if a stock is undervalued?
PEG < 1: The stock could be undervalued. The growth potential is higher than the price suggests.💡
PEG = 1 to 2: Fairly valued. The stock price aligns with the growth.
PEG > 2: The stock may be overvalued. 🚨 Price is running ahead of growth.
🧐 But I used the forward PEG for $NVDA.
It doesn't look back but forward.👀🔭📈
Formula:
👉 Forward PEG = Next year’s P/E ratio / Next year’s expected growth rate
In December 2023, Nvidia's stock was up 230% already in the previous year, but I made it a Best Buy Now for my subscribers.
WHY?
The forward PE ratio was just 24, while its EPS growth was expected to grow 53% in 2024 (now it's expected to be 120% for 2024, by the way).
That means a PEG of 0.45, which is cheap. That's why I added more Nvidia to my portfolio and that's why I made it a Best Buys Now.
How about now?
Nvidia's 2025 PEG stands at 0.82 now, more than last year, but still considered cheap. The 2026 PEG stands at 1.63, though. That means that if the 2026 earnings forecasts don't go up in 2025, the stock could be fairly valued right now.
By focusing on the PEG ratio, you can get a clearer view of whether you’re paying a fair price for growth.
