The IRS taxes the "bargain element" (an unrealized gain) when Incentive Stock Options are exercised. Not when the stock is sold, but when it is *bought*.

And the OP is correct, even if a chunk of the gain is due to gov't-induced inflation, you're taxed on THAT, too.

I know one person who exercised ISO options late one yr. Tax due in Apr, but stock had dropped so low that she owed WAY more tax$$ than it was worth. LOST HER HOUSE!
