What is MSCI Index Rebalancing that caused the Indian stock market to crash today, wiping out over ₹5.7 lakh crore of investors’ wealth? Let me explain.

Just like NSE has Nifty and BSE has Sensex, MSCI also has multiple indices that represent the stocks of multiple countries or sectors.

If you want to invest in the growth story of India, you would simply buy the Nifty index, as it includes stocks from all sectors in different proportions.

In the same way, when global passive fund houses with billions of dollars want to invest, they usually don’t invest directly in individual stocks.

They are passive global investors, so they invest in indices that include all major countries and stocks in different proportions.

Those indices are developed and managed by MSCI.

Just as stocks get added to or removed from Nifty periodically, MSCI also adds or removes countries and their stocks from its indices periodically.

Here are some examples of MSCI indices that could help you better understand this:

>MSCI Frontier Markets Index

Most probably, as per my expectations, MSCI has reduced or is going to reduce India’s weightage in its latest rebalancing.

This is why ETFs and passive funds that track those indices are selling stocks in India and exiting.

For example:

Suppose India’s weight falls from 19% to 18%, and a fund with $100 billion tracks that index.

In that case, that fund would have to reduce its Indian holdings by $1 billion and invest that money in other countries.

That kind of rebalancing can also push other major investors and traders to exit, causing the markets to fall.

An important point to note is that this is not some kind of conspiracy to manipulate Indian markets.

Global investors care about nothing else, but returns and they would have stayed in India if the returns justified it.

Currently, the high level of taxes, currency depreciation, and focus on freebies instead of innovation, is causing large investors to lose their trust on India 🇮🇳
